The British pound is on track for its most challenging week in a year and a half as speculation mounts regarding a potential leadership contest within the Labour Party, particularly with Andy Burnham positioning himself as a contender against current leader Keir Starmer. This political turbulence has contributed to a notable drop in the currency, raising concerns about the UK’s financial stability.

Currency Decline and Market Reactions

As of Friday, the pound has fallen approximately 2.2%, settling at $1.332, marking a five-week low and the steepest weekly decline since Donald Trump’s election victory in November 2024. Traders have been reacting to the political uncertainty surrounding Starmer’s leadership, intensified by Burnham’s recent announcement to run for parliament in the Makerfield constituency in the North West.

Kathleen Brooks, research director at XTB, commented, “The pound is weakening this morning after a sharp drop on Thursday, when Andy Burnham threw his hat into the ring. This indicates that Burnham is perceived as the least market-friendly candidate, especially compared to the lack of significant market impact from Wes Streeting’s resignation.”

Rising Borrowing Costs Amid Political Speculation

The uncertainty surrounding the Labour leadership has not only affected the pound but has also led to increased government borrowing costs. The yield on UK 10-year bonds surged to 5.18%, the highest level since 2008, reflecting investor apprehension about a potential Burnham premiership. Thirty-year bond yields also rose sharply to 5.85%, raising concerns over the government’s fiscal discipline.

Investors are wary, recalling Burnham’s previous comments about the UK being “in hock to the bond markets” and trapped in a “low-growth doom-loop.” While his rhetoric has softened in recent discussions, the prospect of a left-leaning leader with known fiscal views remains a concern for the market.

Neil Wilson, an investor strategist at Saxo UK, noted that while the bond market ultimately imposes fiscal discipline, the journey could be tumultuous amid rising political risks.

Political Landscape and Public Sentiment

Amidst this backdrop, analysts are predicting that Starmer’s position may be precarious, with some suggesting that his time in Downing Street could be limited. Mark Dowding of RBC BlueBay Asset Management remarked, “Keir Starmer’s days in 10 Downing Street are numbered… UK financial assets and sterling are likely to face elevated political risk for an extended period.”

However, it will take weeks before Burnham can mount a challenge, as he must first secure a byelection in a constituency where Reform UK performed well in recent local elections. The sitting MP, Josh Simons, is stepping down to facilitate Burnham’s return to Westminster, but he holds a slim majority of just over 5,000 votes.

Bill Diviney, head of macro research at ABN Amro, highlighted Burnham’s popularity, stating, “Burnham is the only major politician in the UK with a net positive approval rating.” He suggested that if Rachel Reeves continues as chancellor, it could signal commitment to existing fiscal rules, thereby stabilising markets.
